Compensation for damage to common areas is taxed as a capital gain for Income Tax purposes

A commercial company will pay compensation to a homeowners' association for damages caused by altering common areas to subdivide commercial premises into residential units. The DGT analyses the taxation regarding VAT, Transfer Tax, Stamp Duty, and Personal Income Tax.

The question raised

Taxation of the compensation regarding Personal Income Tax, Value Added Tax, Transfer Tax and Stamp Duty, or other Tax.

The DGT's ruling

The compensation is not subject to VAT because the homeowners' association does not act as an entrepreneur or professional. It does not constitute a gift for Inheritance and Gift Tax purposes, nor is it subject to Transfer Tax and Stamp Duty as it lacks an onerous or gratuitous nature. For Personal Income Tax purposes, the compensation is classified as a capital gain not arising from a transfer, being included in the general taxable base for the full amount received.
