Real estate renovations must be capitalized if they increase capacity or useful life

The distinction between what constitutes a current expense and what represents an investment in fixed assets is a critical point for determining the taxable base of Corporate Tax (Impuesto sobre Sociedades). A recent resolution from the Dirección General de Tributos (DGT) establishes the criteria for classifying disbursements made during real estate renovations.

What the DGT has ruled

The tax authority determines that the accounting and tax treatment of actions performed on a property depends strictly on the economic nature of each item. According to the established criteria, disbursements intended for repair and maintenance must be recognized as expenses for the period, provided their objective is to maintain the asset or return it to operation without altering its original performance.

Conversely, if the actions consist of renovations, expansions, or improvements that increase the capacity, productivity, or useful life of the property, these disbursements must be capitalized as an increase in the value of tangible fixed assets subject to depreciation. The DGT emphasizes that the classification must be carried out by individually analyzing each item of the renovation, without the total cost of the work or the difficulty in identifying the value of what was replaced conditioning its tax treatment.

What it means for you

For companies, this distinction has a direct impact on the tax result of the period. If a renovation is incorrectly classified as an expense, the taxable base would be unduly reduced, which could lead to inspections and penalties. If it is classified as an investment when it should be an expense, the deduction of the cost would be postponed, affecting cash flow and the calculation of depreciation.

It is fundamental to understand that there is no distinction based on the magnitude of the work, but rather on the effect it produces on the asset. A large-scale project may contain maintenance items that are expenses and improvement items that are investments.

What you should do

When executing renovation works on real estate assets, it is necessary to:

  • Provide a detailed breakdown of invoices and work concepts.
  • Identify which items correspond to mere maintenance and which to the improvement of performance.
  • Ensure that technical documentation supports the nature of each disbursement to justify its treatment before the Administration.

Frequently asked questions

Does the total cost of the work determine whether it is an expense or an investment?
No, the classification depends on the nature of each individual item, regardless of the total cost.
What happens if it is difficult to identify the value of what was replaced?
The difficulty in identifying the replaced value does not determine the treatment; the economic nature of each disbursement must be analyzed.
